The balance sheet example on this page, as well as the video, will help explain what the balance sheet is, how it's organized, and how to interpret the information on it. The balance sheet is an extremely useful tool for all users to quickly get an idea of how a company is doing. The balance sheet is usually described as a snapshot of a company's financial position. This is because the balance sheet is accounting for a single moment in time; not over a period such as the income statement. You'll notice in the example below, that the date is December 31, 2011. It basically means, "this is what we have, and this is who owns it as of today, December 31st, 2011." In contrast, the income statement would show a time period, such as "for the period ending December 31, 2011." As you can see in the example above, there are three major parts or sections that make up the balance sheet. These are: Assets Liabilities Owners' Equity Assets are the things the company owns. These are things such as cash, accounts receivable, inventory, prepaid insurance, prepaid rent, and goodwill. There are basically two classifications of assets; current assets and fixed (or long-term) assets. Current assets are assets that will be used within one year. Current assets include cash, accounts receivable, inventory, prepaid insurance, and prepaid rent. There are other types of current assets, but those are the most common. Fixed assets are assets that will be around for longer than one year. Fixed assets include buildings, equipment, goodwill, and land. Asset accounts have a debit balance. Liabilities are the obligations that a company has to repay. A liability could be amounts owed to a creditor, or to a vendor for supplies and inventory. Some examples of liability titles that you'll see are notes payable, accounts payable, wages payable, interest payable, income taxes payable, bonds payable, and unearned revenue. An easy way to spot a liability is anything that has the word "payable" in it. This obviously means an amount that still has to be paid, and will always represent a liability. Another type of liability is when a company receives payment for a product or service that they haven't delivered yet. This is called unearned revenue. Like assets, liabilities are also classified into both current and long-term liabilities. The same rules apply: a current liability is an obligation that has to be repaid within one year, and a long-term liability is an obligation doesn't need to be repaid within a year. Liability accounts have a credit balance. Owners' equity, or stockholders' equity is basically the portion of the assets that the owners of company own. Since assets=liabilities+owners' equity, the assets of the company are either owned by someone external such as a creditor, or they are owned by the owners of the company, usually in the form of stockholders. The account titles in the owners' equity portion of the balance sheet are usually common stock, preferred stock, paid-in capital in excess of par, and retained earnings. Owners' equity accounts have a credit balance.

How much *can* the company can increase fees before driving away members? The renewal rates often differ for existing vs. new subscribers because new customers tend to cancel more quickly; once someone has been around for a few years, he/she is more likely to stay subscribed. You should also look at different scenarios – What happens with higher growth, renewal rates, and fee growth and with lower growth, renewal rates, and fee growth? Part 2: Where to Find the Required Information Some companies disclose these figures in their filings, but Netflix does not – they only give us the Net Additions, Revenue, and Average Monthly Fees in each business segment. However, if you run the numbers yourself, you’ll see that the Churn Rate, or Cancellation Rate, can’t possibly be that high because Net Additions have been 17-25% of Subscribers historically. So with a 30% cancellation rate, the company would have to replenish its subscriber base by 50% with new subscribers each year – not likely! Also, industry sources like Parks Associates point to a fairly low cancellation rate of ~9% for the company. So we choose to use a 94% renewal rate for existing subscribers and an 88% renewal rate for new subscribers (the 91% rate in the middle corresponds to the 9% cancellation rate). We go 2% higher in the Upside Case, 2% lower in the Downside Case, and 2% lower than that in the “Extreme Downside” Case. Subscriber Additions as a % of Base Subscribers will be higher than the historical numbers but decline over time. Monthly Fee increases will range between the average historical increases. Part 3: How to Put It Together in Excel + Add Scenarios Step 1: Set up the Renewal Rate Schedule for New vs. Existing Step 2: Multiply the Existing Subscribers by the Renewal Rate each year Step 3: Factor in New Additions each year as a % of Base Subscribers Step 4: Apply the New or Existing Renewal Rate each year Step 5: Sum the Total Subscribers and take the yearly average Step 6: Grow the Monthly Fees and multiply to get Total Revenue What’s Next? After setting up the basic schedule, you could check and refine your numbers to make sure the scenarios and capitalized annual growth rates (CAGR) all make sense. You could also consult other sources, like equity research, and see how your views compare with the consensus estimates for the company. And then you could build the rest of the model by projecting expenses, Working Capital, CapEx, and other line items required for the full financial statement projections. Because there are DIFFERENT ways to judge the success of a deal - 2 of the main ones for leveraged buyouts (LBOs), growth equity investments, and venture capital investments are the internal rate of return (IRR) and the cash-on-cash (CoC) or money-on-money (MoM) multiple. Many investment firms will care a lot about one of these, but not the other, and will try to find investments that yield a high IRR or a high multiple… but not both. The Difference: IRR factors in the time value of money - it's the effective, compounded interest rate on an investment. Whereas the multiple is simpler and ignores timing (e.g., $1000 / $100 = 10x multiple). 2. What Do Different Firms Care About? Most venture capital (VC) firms and early-stage investors want to earn a multiple of their money back - they don't care that much about IRR, because they're going to be invested for a VERY LONG time and it's not exactly liquid… and they don't care what the stock market does. VC firms must be able to cover their losses with “the winners”! If they get 2x their capital back in 1 year (100% IRR) and then lose everything on another investment in 5 years’ time (0% IRR), the first result is completely irrelevant because they've only earned back 1x their capital. Perfect Example: Harmonix, maker of Guitar Hero - got VC investment in the mid-1990's, generated $0 in revenue for 5+ years, and then in 2005 released the hit video game Guitar Hero. Sold for $175 million to Viacom in 2006! Massive multiple, but likely a pathetic IRR since it took 10+ years to get there. Later-stage investors and private equity firms care more about IRR because the multiples will never be that high in late-stage deals, and because they are benchmarked against the public markets (e.g., the S&P 500) more. If the firm's IRR can't beat the stock market, why should you invest? Most PE firms target at least a 20-25% IRR depending on the economy, deal environment, valuations, etc… less when things are bad, more in frothy times. This makes it common to do "quick flip" deals where the company is bought and then sold at a MUCH higher multiple right after - simply to get a high IRR. Real-Life Example: Thoma Bravo (mid-market tech PE firm) bought Digital Insight from Intuit for $1.025 billion, and then sold it 4 months later for $1.65 billion to NCR. VERY high IRR - 316%! How Do You Use These Metrics In Real Life? How to calculate them: see the Atlassian or J.Crew models. IRR is straightforward and uses built-in Excel functions, but for the CoC or MoM multiple, you need to sum up all positive cash flows in the period and divide by the sum of all negative cash flows in that period, and flip the sign. In the case of Atlassian, the deal is great for Accel because they earn a 15x multiple, even though the IRR is "only" 35%... they do not care AT ALL because they are targeting the multiple, not the IRR. For T. Rowe Price, the multiple of 1.9x isn't great, but they do at least get a 14% IRR which is probably what they care about more since they are late-stage investors. For the J. Crew deal, both the IRR and the multiple are very low and below what PE firms typically target, so this deal would be problematic to pursue, at least with these assumptions. 4. Key Takeaways IRR and Cash-on-Cash or Money-on-Money multiples are related, but often move in opposite directions when the time period changes. Different firms target different rates and metrics (VC/early stage - multiples, ideally over 10x or 3-5x later on; PE/late stage - IRR, ideally 20%+). Calculation: IRR is simple, use the built-in IRR or XIRR in Excel; for the multiple, sum the positive returns/cash flows, divide by the negative returns/cash flows and flip the sign. Judging deals: Focus on multiples for earlier stage deals (and if you're pitching VCs to fund your company), and focus on IRR for later stage / growth equity / PE deals.

The Real Estate Pro-Forma is a simplified and combined Income Statement and Cash Flow Statement for properties, with a few modifications – such as no Income Taxes and no Depreciation in most cases. Properties do have financial statements, but for modeling and valuation purposes, we can simplify and just project the Pro-Forma – as we often do when valuing companies with a DCF and projecting only their cash flows. The Shape of the Pro-Forma and Simple Calculations You always start with Potential Revenue, if the property were 100% occupied and all tenants paid market rates, and then make deductions. Next, you list the operating expenses required to run the property’s day-to-day operations. Then, you list the “capital costs” (similar to CapEx and the Change in Working Capital for normal companies) that correspond to long-term items that will last for more than 1 year. Finally, you show the Debt Service (Interest and Principal Repayments) and the Cash Flow to Equity at the bottom. Revenue and Effective Gross Income Base Rental Income at the top represents this “potential revenue” with 100% occupancy and full market rents paid by tenants. Common deductions and adjustments are ones for the Absorption & Turnover Vacancy, Concessions & Free Rent, Expense Reimbursements, and General Vacancy. Effective Gross Income sums up all these adjustments and is similar to Net Revenue or Net Sales for normal companies, but on a Cash basis rather than an accrual basis. Common operating expenses include property management fees, utilities, maintenance, insurance, sales & marketing, general & administrative, property taxes, and reserves. Some are projected based on a % of Effective Gross Income, some are based on $ per square foot or $ per square meter figures, and some are percentages of the property’s value. Reserves exist to “smooth out” the property’s cash flows as large, irregular capital costs come up. The most common capital costs for properties are Capital Expenditures (CapEx), Tenant Improvements (TIs), and Leasing Commissions (LCs). CapEx is for property-wide items; TIs are for tenant-specific customizations; and LCs are paid to brokers who help find new tenants. Net Operating Income (NOI) is Effective Gross Income – Operating Expenses & Property Taxes; it’s similar to EBITDA for normal companies and is critical in valuations. Adjusted NOI is NOI – Net Capital Costs; it’s similar to Unlevered FCF for normal companies since it’s core-business cash flow after capital costs, ignoring capital structure. Cash Flow to Equity is Adjusted NOI – Debt Service; it’s fairly close to the equity investor distributions a property can make each year. How to Build Scenarios into a Multifamily Pro-Forma Typically, you create Base, Upside, and Downside cases with differences in Rent, Vacancy, Bad Debt, Expenses, TIs, and LCs. In credit analysis, you focus on the Base, Downside and Extreme Downside cases since the upside is extremely limited for lenders. Everything must be connected in these scenarios – if there’s a recession, rents will fall, the vacancy rate will rise, and TIs and LCs will also rise because it will be more difficult to find tenants. In our multifamily example here, the Base Case represents steady, uninterrupted growth in Market Rents (3-5%), the same 3% Vacancy Rate, the same 3% Bad Debt, 2-4% Expense Growth, and TIs grow at 2-4% with LCs remaining at 3% of Effective Rent. The Downside Case represents a mild recession over ~2 years, so Market Rents fall, Vacancy and Bad Debt rise to ~6%, Expenses fall, TIs grow at 10%, and LCs jump to 8% of Effective Rent. And the Extreme Downside Case is similar but has even worse numbers, based on the most severe recession from the past few decades. Here, the scenarios tell us that the proposed financing for this deal, with 85% leverage, won’t work because some of the lenders lose money in the Extreme Downside Case, and the equity investors also get wiped out.

For example, if you buy a multifamily property for $50 million and hold it for 5 years, could you earn a 12% annualized return on it? Is that range of returns (10 – 15%) plausible? Types of Deals, Properties, and Models There are three main ways you can invest in properties: Way #1: Acquire an existing property, change little to nothing, and sell it – this is Acquisition Modeling. Way #2: Acquire an existing property, change it significantly, and sell it – this is Renovation Modeling. Way #3: Buy land, pay to develop a new property, find tenants, and then sell the property when it stabilizes – this is Development Modeling. And then there are several different categories of properties. The first category is office, industrial, and retail properties, which have businesses as customers and tend to have long-term leases with highly variable terms. On the opposite end are hotels, where guests only stay a few nights, and where financial modeling is much closer to what you do for normal companies. In the middle are multifamily properties, with 1-year leases that have very similar terms, and condominiums, which are often pre-sold to individuals and owned by individuals. The Step-by-Step Process to Real Estate Financial Modeling Step 1: Set up the Transaction Assumptions, including the property size, price or development costs, and exit details. Step 2: For development models, project the Construction Period and draw on Debt and Equity over time to fund the development. Step 3: Build the Operating Assumptions, which could be high-level or very granular depending on the property type. Step 4: Build the Pro-Forma, including NOI, Adjusted NOI, Debt Service, and Cash Flow to Equity. Step 5: Make the Returns Calculations, including the initial investment(s), cash flows over time, exit, and debt repayment. Step 6: Make an Investment Decision based on your criteria and the model output in different cases. In the acquisition model, we apply these steps by setting the property’s size based on number of units and average square feet per unit and setting a price based on a Cap Rate. Debt is based on the purchase price times the LTV. The operating assumptions are very high-level and linked to per-unit and per-square-foot figures since the individual leases are so similar. We assume rental growth, a reduced discount to market rates, and increases in reimbursement rates and the vacancy rate over time, along with minor upgrades. The Pro-Forma is fairly standard and starts with Base Rental Income, makes deductions and adjustments, deducts expenses, and ends with NOI, Adjusted NOI, and Cash Flow to Equity. We then calculate the IRR and multiple and conclude that we’d need to analyze this in different cases and stress test it a bit more. A 15% IRR is quite good for a stabilized property, but we don’t know how well it holds up in downside scenarios. In the development model example, we purchase land upfront and estimate the construction costs. During the construction period, we distribute the land and construction costs over time, draw on Equity first to pay for them, then switch to Debt, and we capitalize interest and loan fees during the period. The operating assumptions are based on tenant-by-tenant numbers since there are only two tenants. The Pro-Forma is fairly standard, but the refinancing is a bit tricky since we need to get the property’s value a year after it takes place and then discount it back one year based on a 15% Discount Rate to determine the Permanent Loan amount. In the Returns Calculations, we factor in upfront Equity draws, the refinancing, cash flows to equity, excess land sale, and exit and debt repayment at the end. This one is probably a “no” since we just barely reach the 20% IRR in the base case, and we purchase too much land in the beginning. The waterfall structure also works against us.

Time Travel! 6:31 Exceptions and Special Cases Question That Came In the Other Day: "I don't understand how you calculate valuation multiples. When you look at historical figures for items like revenue or EBITDA, I get that you calculate Enterprise Value as of today's date, or whatever date you're valuing the company. But what about future revenue and EBITDA figures? For example, if it's the middle of 2014 and we're looking at projected 2015 or 2016 figures, why do you still use Enterprise Value as of today's date in the calculations?" Great question! Here’s the short answer: You NEVER project Enterprise Value because the company's share price, and therefore its Equity Value and Enterprise Value, as of TODAY'S DATE, reflect BOTH historical financial performance AND FUTURE EXPECTATIONS! So Vivendi's Enterprise Value here is EUR 23.0B - that reflects their most recent results, but ALSO what "the market" thinks the company will earn in future years, because the share price trades based on those future expectations. What Would It Mean to "Project" Enterprise Value? For example, what would you have to DO to project Vivendi's share price, cash, debt, and other items that go into Enterprise Value at some future date? (Let's say the end of FY 2014 / beginning of FY 2015). You'd have to invent a time machine, jump to that future date, and then see Vivendi's historical results over this year, plus see what the NEW expectations for the 2-3 years in the future after that date are like. And you'd have to then change around all your projected revenue, EBITDA, etc. figures to reflect those new expectations! There's absolutely no way of knowing what those "future" "future" expectations will be - it's hard enough to figure out what TODAY's expectations for the future are! - so you never project Enterprise Value like this. Exceptions and Special Cases One Exception: Sometimes you complete a "Future Share Price Analysis," where you do project the company's share price… and then discount it to its net present value based on the selected discount rate. But the purpose of that analysis is much different - you take TODAY's multiples (the historical ones) and apply them to a FUTURE figure such as revenue, EBITDA, or EPS, and get to the implied share price like that, and then discount it back… But it's just one way to estimate a company's value TODAY, you're still NOT trying to figure out exactly what the market will value it at 1, 2, or 3 years into the future. Another Exception: If you're looking at older multiples, such as EV / Revenue or EV / EBITDA from 1 year ago, 2 years ago, etc. then you might go back and calculate the historical Enterprise Value at those points in time… just to see how the company's multiples have changed over time. To avoid confusion with this, we recommend only using ONE historical period and ONE set of historical multiples in your analysis. For example, don't look at the Last Twelve Months (LTM) between 7/1/2013 and 6/30/2014, and the calendar year ending 12/31/2013, and the calendar year ending 12/31/2012. Just pick EITHER the LTM period or the 12/31/2013 calendar year period and use that. Then, the forward multiples can all be standard and should all use TODAY's Enterprise Value (or the Enterprise Value as of the valuation date). He has been actively pursuing projects and research in the field of computer vision and natural language processing for the past year and is currently working on a project to enable searching through contents of a video. His prior projects include, cervical cancer detection using deep learning, tweet generator, generating stem cell lineage using image processing techniques (assisted a lab in Imperial College London). He’s also a part of a group called Teach Code for Good, which focuses on teaching underprivileged children the basics of coding in order to gear them up for the future. His future plan is to pursue research in the field of human cognition in order to understand the mind better through artificial intelligence. Revenue models can come up in LBO case studies, 3-statement modeling case studies, normal interview questions, and, of course, on the job. Often, you have enough data to make MORE than just a simple % growth rate assumption for revenue... but not enough data to do the same on the expense side. Theoretically, you could just say 2%, 3%, 4%, etc. growth each year and project revenue like that. BUT it's much more credible to say, "We have 50 stores each generating $2 million in annual sales, on average, and we plan to open 5 new stores per year for the next 5 years -- based on that, revenue is expected to be..." rather than "We're assuming 4% revenue growth per year." The numbers you get will NOT necessarily be different or "more accurate" -- you're still predicting the future! But at least your numbers will have more real-world support behind them... What is a Revenue Model? It can be done many different ways, but most revenue models boil down to Units Sold * Average Selling Price, or Total Market Size * % Market Share. The best method depends on the available data, the work and research you've done, and what the company discloses. For this consumer/retail example, it makes the most sense to use a variation on Units Sold * Average Selling Price, since "market share" is almost impossible to establish for a large and fragmented market like restaurants. How Do You Build a Revenue Model? For retailers, you can divide revenue into into existing stores vs. new stores and assume a figure for average Sales per Square Foot/Meter, or Sales per Store, and then make assumptions for new stores opened, stores closed, and how the sales per store figures change over time. Here's what we cover in this example for Chuck E. Cheese: Step 1: Get the historical data you need -- in this case, the # of stores opened and closed in prior years, and the average sales per store type. These are all taken from the company's filings. Step 2: Make assumptions for the # of stores opened and closed each year -- companies often disclose their plans in their filings, or you can extrapolate from historical data. In this case, CEC told us directly how many stores it planned to open over the next 4 years. Step 3: Assume a growth rate in Sales per Comparable (Existing) Store, and Sales per New Store. Step 4: Calculate Ending Stores each year, with support for the sensitivity toggles built in so that we can easily modify the assumptions. Step 5: Now, make similar "post-toggle" calculations for Sales per New Store and Sales per Existing Store. Step 6: Now, divide the revenue into segments, if applicable... it is very much applicable here! There are different margins for entertainment vs. food and beverages, and there's a clear trend in one direction (away from food and beverages). Step 7: Now, go back and check your numbers, fill in the miscellaneous and smaller items, and see how equity research estimates (and other sources) compare to what you've come up with. Go back and tweak your numbers as necessary. What Next? Pick a company you're interested in, in an industry that's relatively easy to analyze, and project revenue based on what's in their filings. It doesn't have to be super-complicated -- for most companies, revenue comes down to less than 5 key drivers. Avoid conglomerates, companies with tons of business lines, or industries that are more complex, such as oil & gas, commercial banking, etc. Suggestions: Airlines, technology, consumer/retail, industrials/manufacturing, healthcare is iffy because it can get very complex to model a company with a huge drug portfolio. As a result, you ignore most items on the financial statements, and Unlevered FCF usually includes only: 1) Revenue 2) COGS and Operating Expenses 3) Taxes 4) Depreciation & Amortization (and sometimes other non-cash charges) 5) Change in Working Capital 6) Capital Expenditures You IGNORE Net Interest Expense, Other Income / (Expense), most non-cash adjustments, most of the CFI section, and the CFF section on the CFS. Example for Steel Dynamics: We include the common items above, and we ignore the Asset Impairment Charges (non-recurring), Net Interest Expense (only available to Debt investors), and Other Income / Expense (non-core-business activity). We include but modify the Income Tax Expense, and instead of Net Income on the CFS, we use NOPAT, equal to EBIT * (1 – Tax Rate), instead. On the Cash Flow Statement, we include the Depreciation & Amortization add-back, exclude Impairment Charges and Gains/Losses (non-recurring), and exclude Stock-Based Compensation (affects only the Equity investors, changes share count, and is not a real non-cash expense). We do include Deferred Income Taxes as well because a DCF should reflect the company’s actual Cash Taxes paid, but they decrease as a % of Income Taxes over time and should not be a major value driver for most companies. Then, we keep everything in Working Capital, we keep CapEx in Cash Flow from Investing but drop everything else, and we ignore everything in Cash Flow from Financing (items are non-recurring, or related to just Equity or just Debt investors). Example for Snap: It’s very similar; keep Revenue, Cost of Revenue, and all Operating Expenses, modify the Income Tax figure, use NOPAT rather than Net Income, and include D&A, Deferred Taxes, the Change in Working Capital, and CapEx. We might include the Purchases of Intangible Assets as well, depending on the company’s plans and how they’re contributing to the business.

Step #2: Make each market a percentage of the country’s GDP. Step #3: Project how the country’s GDP changes in the future. Step #4: Project the bank’s market share in each segment and forecast each loan market as a percentage of the country’s GDP. Step #5: Calculate the Loan Size in each segment with GDP * Loan Market Size as a % of GDP * Bank’s Market Share. Steps 1 & 2: Sizing the Loan Markets Possible Sources: Bank’s IPO Prospectus, Industry Reports (UK – De Montfort Group), Bank’s Interim/Annual Reports or Earnings Calls, Equity Research… If you can’t find data on loan market sizes, make it less granular and look at Total Loans in the country instead and calculate the bank’s market share there.
