If so, you have witnessed exchange rates in action, but do you know how they work? Watch the video to find out what exchange rates are, how to convert between them and the different systems which determine a currencies exchange rate. Historically the gold standard system had been used, which fixed currency to a select value of gold, held in a vault. The three main systems are the floating, managed and fixed exchange rate systems. The floating system has minimal government intervention, using supply and demand to determine the exchange rate. The managed exchange rate is allowed to be within a permitted band and a fixed exchange rate is usually pegged to a currency with the interest of being competitive in the international market. The video explains this in more detail and with helpful picture to guide you through the subject.

108. How Interest Rates Move the Forex Market Part 1
http://www.informedtrades.com/25425-how-interest-rates-move-forex-market-part-1-a.html Like current and future earnings prospects are the most important factors to consider when trying to forecast the long term direction of a stock, current and future interest rate prospects are the most important factors to consider when trying to forecast the long term direction of a currency. Because of this fact, currencies are highly sensitive to any economic news that can affect the country's interest rates, an important factor for traders of all time frames to understand. As we learned in module 8 of our free basics of trading course located in the free course section of InformedTrades.com, when the central bank of a country raises interest rates this not only affects the short term rate that they target, but the interest rates for all types of debt instruments. If the central bank of a country raises interest rates then debt instruments of all types are going to become more attractive to investors, all else being equal. This not only means that foreign investors are more likely to invest in the debt of that country, but also that domestic investors are less likely to look outside the country for higher yield, creating more demand for the debt of that country and driving the value of the currency up, all else being equal. Conversely, when a central bank lowers interest rates, then interest rates on all types of debt instruments for that country are going to be less attractive to investors, all else being equal. This not only means that both foreign and domestic investors are less likely to invest in the debt of that country, but that they are also more likely to pull money out to seek higher returns in other countries, creating less demand for, and a greater market supply of that currency, and driving its value down, all else being equal. Once this is understood, it is next important to understand that foreign investors are exposed to not only the potential profit or loss from interest rate changes on the debt instrument they are investing in, but also to profits and losses which result from fluctuations in the value of that country's currency. This is an important concept to understand, as it generally will work to increase the profits for investors when interest rates increase, as the increase in the value of the currency is realized when they sell the investment and convert back into their home country's currency. This gives the foreign investor that much extra return on their investment, and that much extra incentive to invest when interest rates rise, driving the value of the currency up further all else being equal. Conversely when interest rates decrease, there will be less demand for the debt instruments of a country not only because of the lower yield to investors, but also because of the decrease in the value of the currency that normally comes with a decrease in interest rates. The additional whammy of a loss to the foreign investor from the currency conversion that results as part of the investment, further incitivizes them to put their money elsewhere, decreasing the value of the currency further, all else being equal.

With approximately $5.3 trillion of currency being exchanged each and every day, the foreign exchange market (forex) is the world's largest economic trading market. Unlike the stock market, it focuses strictly on the trading of currencies. Because of this unique characteristic, it's essential that investors and traders pay close attention to the exchange rates, as this will ultimately determine whether you turn a profit or take a loss. So, what exactly affects the exchange rates of global currencies? There's no single factor, rather there are numerous factors that play a role in exchange rates on forex, some of which we're going to discuss. Government Budget Deficits One of the many factors that affects the exchange rates of currencies is government budget deficits. When the government of a country widens its deficit (e.g. goes deeper into debt), the market usually responds negatively with a lower exchange rate. On the other hand, when a government narrows is deficit, the results are positive with a higher exchange rate. Trading A country's ability to trade with other countries will also affect the exchange rates of its respective currency. If a country has sanctions that restrict trading, its currency may be devalued against other currencies. Economic Growth Among the most influential factors in determining the exchange rate of a currency is the country's economic growth. Key economic metrics like GDP, retail sales, capacity utilization and employment/unemployment levels will all affect the currency's exchange rate. Seasoned forex traders know full well the importance of monitoring these metrics, using them to determine when to buy and when to sell. Productivity It should come as little-to-no surprise that a country's productivity (or lack thereof) has a direct impact on the exchange rates of its currency. When productivity increases, the market responds by increasing the value of its currency. Long-Term Trends There are also certain long-term trends that can affect a currency's exchange rate. Much like the stock market, forex often has visible long-term trends that traders can use to plan their strategy. Currencies will have their ups and downs, and traders should strike when the currency is about to increase its value. Looking back at a 5 or 10-year history of a currency is a great way to determine this information. These are just a few of the many factors that can affect the exchange rate of a currency. Investors and traders should familiarize themselves with these factors, watching for signs and purchasing when the time is right. http://www.ifrsbox.com This is the short summary of IAS 21 The Effects of Changes in Foreign Exchange Rates. In today's world, the entities carry out their foreign activities in 2 ways: 1. They have some transactions in foreign currencies, or 2. They Have a foreign operation. An entity can also decide to present its financial statements in some foreign currency other than their own. The objective of IAS 21 is to prescribe • How to include foreign currency transactions and foreign operations in the financial statements of an entity; and • How to translate financial statements into a presentation currency. Functional currency is the currency of the primary economic environment in which the entity operates. It is the own entity's currency and all other currencies are "foreign currencies". The primary economic environment is normally the one in which the entity primarily generates and expends the cash, but more factors needed to be considered, such as the currency in which the sales prices are denominated, etc. Presentation currency is the currency in which the financial statements are presented. How to report transactions in FUNCTIONAL CURRENCY Initially, all foreign currency transactions shall be translated to functional currency by applying the spot exchange rate between the functional currency and the foreign currency at the date of the transaction. Subsequently, at the end of each reporting period, you should translate: • All monetary items in foreign currency using the closing rate; • All non-monetary items measured in terms of historical cost using the exchange rate at the date of transaction (historical rate); • All non-monetary items measured at fair value using the exchange rate at the date when the fair value was measured. All exchange rate differences shall be recognized in profit or loss with some exceptions. How to translate financial statements into a PRESENTATION CURRENCY When an entity's functional currency is NOT the currency of a hyperinflationary economy, then an entity should translate: • All assets and liabilities for each statement of financial position presented (including comparatives) using the closing rate at the date of that statement of financial position. • All income and expenses and other comprehensive income items (including comparatives) using the exchange rates at the date of transactions. All resulting exchange differences shall be recognized in other comprehensive income as a separate component of equity. What affects foreign exchange rates? http://www.financialtrading.com/ Currencies are constantly being devalued and re-valued against each other and appreciation and depreciation is the order of the day. International trade and investment plays an important play here. Japanese Yen versus South Korea's Won or the USA Dollar versus the EURO or the British Pound. If you have a currency that is expensive relative to another country, you get a situation where imports are cheap, however this also makes it much more expensive for poorer countries to buy things from you. Let's consider the Indian government and what they did to try curbing Gold imports. India is the biggest global gold consumer because it is very important in their culture. Russia is a massive gold exporter and what normally happens is that russian companies would bring and sell the gold in India in exchange for rupees. The russian companies would then sell the rupees into rubles where they can spend their workers in Russia. This would result in a sell-off of rupees which would put pressure on the Indian currency...

VaR of Forward Foreign Currency Contract
First, we used the formula for the value of a forward contract to identify the three risk factors. This is the essential mapping idea: we characterize the portfolio as a set of exposures to underlying risk factors. In this case, a forward currency contract maps to a long position in a foreign currency spot rate, a long position in a foreign interest rate (EUR bill) and a short position in a domestic interest rate (USD bill). Second, we develop input assumptions: VaR for the risk factors and the correlation matrix. Third, we use the formula for portfolio VaR: post-multiply R(xV) and then pre-multiply (xV)'R(xV).
